Paper 2: data response and essay drilling (3 questions, 60 marks)
Essays: definition, diagram, explanation, evaluation; formula for calculations.
Question 1 (20 marks)
Section A: data response. A market has price $10 and quantity 100 units; when price rises to $11 quantity falls to 80. (a) Calculate the price elasticity of demand (PED) (8). (b) Explain what PED implies for the firm’s revenue (12).
Question 2 (20 marks)
Section B: micro essay. (a) Explain two factors that affect price elasticity of demand (10). (b) Discuss the effect of a tax on a good with inelastic demand (10).
Question 3 (20 marks)
Section C: macro essay. (a) Explain how the spending multiplier works (10). (b) Discuss the effect of higher government spending on aggregate demand (10).
How is PED calculated?
Direct answer: PED = %change quantity demanded / %change price; the example here is -2 (elastic).
Paper 2 answers
Question 1
(a) PED = %change Qd / %change P = (-20%) / (+10%) = -2 (8). (b) |PED|>1 is elastic: raising price lowers revenue; cutting price raises it (12).
Question 2
(a) (1) Availability of substitutes: more substitutes means more elastic (5). (2) Necessity vs luxury: necessities are more inelastic (5). (b) With inelastic demand, a tax raises price a lot and cuts quantity little, so consumers bear most of the tax and revenue is stable (10).
Question 3
(a) Multiplier = 1 / (1-MPC): each initial spend becomes income and is re-spent in a chain; with MPC = 0.8 the multiplier is 5 (10). (b) Higher government spending expands AD by the multiplier, but may raise inflation (10).
What affects price elasticity of demand?
Direct answer: availability of substitutes, necessity vs luxury, and the time horizon.
Where these marks are usually lost
| Mistake | What it looks like | What it costs | Instead |
|---|---|---|---|
| Wrong PED sign | Positive PED | PED is normally negative | PED = -2 |
| Elasticity/revenue | Elastic, price up raises revenue | Elastic: price up lowers revenue | Elastic: price up lowers revenue |
| Multiplier formula | 1/MPC | Multiplier is 1/(1-MPC) | Multiplier = 1/(1-MPC) |
